What's the difference between an Nlite'd install of XP and Windows Fundamentals? Isn't WinFLP just a stripped down XP? or am I missing something?

WinFLP is not a full blown XP install with just some stuff yanked out, it's missing quite a bit of "stuff" so, it's best to not think of it as anything like what you can do with nLite to some actual XP installation files.

The concept for WinFLP was to "shrink" some of the unnecessary components when the XP installation was designed primarily for older machines that weren't going to be upgraded at any significant cost to a business or commercial entity, and were capable enough to run the most common business apps for workstation use, like Office or something similar.

It's not a highly tweaked stripped down version of XP even in spite of what people say about it. I've never really found it useful anyplace other than quick testing in a VM myself. I would never attempt to use it as a "normal" installation of XP...
