Mic picks up audio from headset?

So a lot of times when I play games with friends on steam we start a voice chat. My friends universally hate me because they can hear my game sounds as clearly as if I were using speakers. They can also hear everything that they say echo back. I am using a Razer Carcharias.

I couldn't believe that it was that bad, so I started listening to music and used sound recorder to record some samples. It turns out that they are right, the recordings were about half as loud as the original.

So I figured that my mic was just super sensitive or the headphones were leaking a lot of audio so I tried to do a test. I bundled up the headset in some towels so that I couldn't hear anything coming from them, but left the mic sticking out. The result was that it made no difference, it recorded the music the same.
So, either the mic is getting audio from lower down on the mic by the headphones that it is attached to, or..................... What else? What could be causing this.

If I turn down the mic levels my friends have a hard time hearing me.

One friend mentioned that it is possible that somewhere in the cord the wires are making contact. Is this a possibility?

I've looked at every audio setting in the audio manager.

Is this just a normal occurrence? I tried a usb headset and I got the same occurrence but to a lesser degree.

Your soundcard is passing through every sound to your MIC channel so everyone else can hear this. on Creative drivers this is called "What you hear" and is not an option you want selected. It is purely a software issue. It really depends on what kind of soundcard (or onboard sound) is in your computer. Make sure for the "Recording" section of your audio control panel that only the MIC is selected and enabled. Everything else should be muted.
 
I'm using onboard sound on my motherboard. It uses Realtek HD Audio Manager. I don't see any settings that look like what you are talking about. There is one that is called "Acoustic Echo Cancellation" that is supposed to reduce echo from speakers. I'll see if that helps.

Update: that setting doesn't make any difference.

Update 2: the "noise suppression" setting doesn't help.
