I have my HTPC setup just the way i like it, but it has a 2TB HDD currently.
I have an extra 120GB SSD that I put in it.

I thought i could just use the windows image backup and then restore to the new SSD, but it says it fails, cause the destination is too small (current HDD has about 20GB used).

What backup solution will let me backup/restore to a different sized drive?
 
You might have luck using a Linux Live CD to reduce the Windows partition to <120gb, then try migrating the one partition.
