Copy the file from your floppy disk to the desktop of the Windows 98 machine and then attempt to deflate/decompress it. It looks as though it's trying to decompress that file on the floppy disk itself and there's not enough room.

In my opinion, I think the IDE controller was screwed and somehow the CMOS reset allowed it to work again.

The machine I'm working on had a floppy drive. But, I seem to have gotten it to work. I used a Knoppix CD to boot, wrote all 0's to the drive and formatted it to be NTFS. Then, I booted the XP install and let the XP install format the drive to NTFS.. installed and it boots up fine now.

An interesting thing I just found is that when I booted with "Ultimate Boot Disk" and viewing the drive.. it didn't seem to have a partition or any data AFTER the Windows XP install supposedly formatted the drive NTFS and installed the base system. So uh...
I already checked the boot order out:
CDROM, A, C
All that's connected is a DVD-ROM drive and the primary HDD.
Update: Cleared the CMOS.. trying another install of XP. Now I get "Non system disk or disk error". Interesting...

True... good point. The first thing I even checked was the power, too. I know sometimes that can happen if it's under-powered.. I guess I'll just get him a new motherboard, swap out the proc and everything else.

I have reinstalled XP on a previously working system. XP Pro installs just fine, but it will not detect a mouse (PS/2 or USB). I can accept the fact the PS/2 port may not work. That's the only explanation I can think of.

The install so far is going well on a completely different hard drive. It hasn't finished yet, but it's actually... progressing.

Something tells me it might just be the HDD. I just tried to do a "full" NTFS format instead of a "quick" and.. for 10-15 minutes it didn't even get to 1%.
It's not the RAM... I just swapped it out with another stick - same problem.
Burning Ultimate Boot CD instead... going to try swapping out IDE cables next.
I'm downloading the Ultimate Boot CD right now, as I try installing again.
It says "Setup cannot copy the file: filename". It doesn't say whether or not the problem is with reading or writing.
Just for giggles, I'm going to throw in another different stick of RAM instead of the one in it...
