if you save it to an external hard drive (mybook 1tb) will it be recognized if something goes fubar and you need to reinstall from that backup at the windows repair screen?

or will it read from the local disk only

Yes it will work. My 6GB portible USB HDD is detected at the windows install screen. The best way to test though is to turn on your USB HDD, boot to your install media, and get to the point where you are choosing the HDD to install too. If you see your 1TB there you know it will read to restore from.
